You should use 'New' -> 'Android Project' and select
'Create project from exist source', then choose the directory
that contains AndroidManifest.xml, like the one you gave.

1. Sample Programs

I trying to run the existing sample programs that are available
through SDK - I tried running the notepad by click new project ->
Android Project -> Project Name (Enter some random Project name) ->
click on create project from existing source -> choose the location
for notepad -> I click OK.. Immediately eclipses freezes.

It happens to all the sample programs. I am not sure why this is

I have installed the latest SDK and Build Target shows (Android 1.1 to
Android 2.1 + Google Api too)

Can somebody please help me out fixing this issues and help me open
the samples programs properly?

2. Lots of questions and no answers: upgrading <my device> from Android 1.6 to 2.0

Why do you find this hard to believe?

Not really. AFAIK, there are no official firmware updates to Android 2.1
for any pre-Android 2.1 device. There are modded ROMs that may be
available for your device, but those aren't official.

If you follow the Android news (e.g., Planet Android), there were
announcements in recent days about Motorola's rough upgrade schedule.
